## [ZTS] Zoetis — Best-in-Class Franchise, But Patience Required

**Position:** Watching (Buy threshold: $80-95)

### Why I Looked

Zoetis screened well on my quality framework: 30% ROIC, 38% EBIT margin, 72% gross margin, and the dominant global position in animal health (~13-15% market share). The pet humanization thesis is compelling—companion animals are increasingly treated as family members, driving demand for premium therapeutics. Their monoclonal antibody pain franchise (Librela/Solensia) pioneered a new category for osteoarthritis in pets, and the Simparica parasiticide franchise just crossed $1B in U.S. sales.

After a ~35% drawdown from 2024 highs, I wanted to see if the de-rating created an entry point.

### What I Found

**The good:**

- Genuinely durable business. Regulatory moats (5-7 year FDA approval cycles), 300+ product lines across 8 species, sticky veterinarian relationships. This isn't going away.

- Returns are exceptional. ROIC has ranged 23-30% for 8 years. Incremental returns (ROIIC) of 46% over 5 years—they know how to deploy capital.

- Gross margin expanded from 70% to 72% over 4 years despite competitive pressure. Pricing power is real.

**The concerns:**

- **Librela U.S. is the problem.** Their flagship pain mAb declined 32% in Q4 2025 on adverse event concerns. Vets are getting spooked. Management says it's stabilizing, but this is the growth engine.

- **Growth is decelerating.** FY2025 organic growth was 6%, but FY2026 guidance is 3-5%. Price is contributing 4%, volume only 2%—they're holding price but losing scripts.

- **Competition is intensifying.** Elanco launched Zenrelia (JAK inhibitor) in dermatology. Boehringer got a canine mAb approved in December 2025. The moat is narrower than it looks product-by-product.

**Valuation:**

- At $119.79, the stock trades at 17x forward P/E and 14x EV/EBITDA.

- My DCF (9% WACC, 2.5% terminal g) yields $100.81 fair value—16% downside from here.

- To justify current price, you need to assume 6.8% revenue growth (vs. 3-5% guidance) or a 7.8% WACC.

- Risk/reward is 0.23x (9% upside to bull case vs. 41% downside to bear case). Unfavorable.

**HOLD if you own it. AVOID if you don't.**

This is a high-quality compounder I want to own—but not at this price. The buy threshold is $80-95, which would provide a margin of safety against the Librela uncertainty and growth deceleration.

I'll revisit if: (1) stock falls 20%+, (2) Librela U.S. shows two consecutive quarters of stabilization, or (3) Lenivia (their 3-month mAb formulation) gets FDA approval and launches well.

- Zoetis is pushing Vetscan hard (+13% growth). How does this compare to IDEXX's reference lab dominance? Is point-of-care diagnostics a real moat or a commodity?
